If you have money to invest, you might contemplate investing in mutual fund. What is mutual fund? Mutual fund is simply a collection of stocks that are bought using money pooled from various individual investors. Historically, average mutual fund returns 2% less annually than a stock market index.

While the return is less than stellar, there are several advantages of investing in mutual fund. They provide diversification, economies of scale and liquidity. So, the question you want to ask yourself is whether you want to have a smaller return for the advantages mentioned previously.

While two percent difference looks small, it is not pocket change. Investors who set aside $ 1 a day, would have $ 562,000 of savings in fifty years if he invests in stock index fund growing at 10.5% per annum. The same investors would collect ‘only’ $ 271,000 if he invests in average mutual fund that grow at 8.5% per annum.

There are also disadvantages investing in mutual funds. There is a problem on how to choose the ‘right’ mutual fund. If average mutual fund returns 8.5% annually, the below-average fund will give you less than that. Just like picking a stock, you would find some stocks that outperform the average and other stocks that do not perform well.

The next question would be if we investors can do better than stock market index fund of 10.5%? A lot of people believe they can. But, the path ahead is full of obstacles. First, you need to get educated about stocks in general and how to calculate the fair value of a common stock. Next, you need to open a brokerage account to execute your buy and sell order. Finally, you need to keep abreast of new developments. Business comes and goes. Industry rises and falls. Examples of industry that used to dominate are: typewriters, cassette players, sewing machine and traditional camera. If you don’t read often, you may predict that certain stock has a high fair value even when the entire industry is collapsing.

It all comes down to individual investors. Would they want to learn more and get a few more percentage return each year? Or would they let someone else manage their money? Me, I prefer to learn how to manage my own investment. Sure, it is time consuming. But giving a little bit of your time may give you the potential to double your retirement money in fifty years. The potential is rewarding and someday you might even manage someone else’s money.

Taking it individually ETFs and Mutual Funds have their advantages, with each having their disadvantages as well. Exchange-Traded Fund or ETF for short is an umbrella of stocks or bonds that trade on the stock market at a set price, just like any common stock. Since 1993, ETFs have been traded in the US and since 1999 in Europe. They have grown considerably from the recorded 32 in the US Markets in 1999. There are now about a 1000 available to date. They are traditionally index funds and in 2008 were authorized by the US Securities and Exchange Commission as actively-managed ETFs.

Even though they are funds that are traded on an exchange, Closed-end funds are not considered to be ETFs.

Mutual funds on the other hand have been in existence for quite a long while in comparison to ETFs. Serving the average investor for decades, mutual funds are known to have been established around 1924. Similar to the ETF a mutual fund is made up of a basket of investments designed to reflect performance of its holdings. The way these are bought and sold is where there is a major difference between ETFs and mutual funds.

ETFs characteristics in trading is similar to stocks with share prices fluctuating throughout the day the markets stay open allowing an investor to trade multiple times a day. Whereas mutual funds and index funds can trade only once a day.

The fee structure is the other marked difference. ETFs are transparent and have a very straightforward expense ratio, while Mutual funds may a number ways to charge an investor.

ETFs have a few advantages over mutual funds. Some of them are low ownership costs, tax advantages, liquidity, and no minimum investment requirement and many options.

The disadvantages are also present with trading costs varying widely, slippage, brokerage, and dividend drag.

As the old saying goes, don’t put all your eggs in one basket. The same is true with your money. Don’t put all your investment money in one stock, or even the same sector of stocks. Investment diversification is an easy concept to understand. What’s not easy is deciding where to spread your money. And for various reasons most people don’t consider commodity mutual funds.

Most people tend to put all their investment or retirement money in the stock market. They either invest in the company they work for, or buy stocks of companies that they like, such as Ford, GM, Wal-Mart, or any company that is popular. Or they are using a brokerage house for advice and pick and choose from the brokers suggestions. If they have a large sum of money in investments, they probably have a financial counselor. This advisor should have some of their money in the bond market, which is a good, sound investment diversification strategy.

The stock market is easy to understand and most people are comfortable with checking their stock’s performance online. The bond market is a little tougher to follow day to day, and most people just buy the bond and wait for their broker or adviser to recommend a change.

The commodity and commodity mutual fund market is a little tougher to follow and to understand. The prices of gold and oil are easy to follow because they are a couple of the most popular commodities. The prices of corn, cotton or pig bellies are not so popular. Unless you are a producer or buyer of these commodities you probably don’t have a clue what their price is.

But commodity mutual funds are a great tool to add investment diversification to any portfolio. They offer investment protection from inflation, a weak dollar and swings in the stock market. Over the last few years, there has been a large increase of investing in commodity mutual funds do to the bad performance of the stock market.

With the large amount of choices in the stock and mutual fund market, stock brokers usually do not research or recommend commodity mutual funds. They probably have hard enough time pushing their stock pick of the day, let alone trying to sell commodity products. For that reason, you need to do your own research into commodities and commodity mutual funds. They can add value to your retirement fund.

After years of investing in the stock market I finally realized my portfolio needed some diversification with commodities. If you see the letters ‘DSC’ next to a Canadian mutual fund that you own, you can rest assured that you are getting hosed…’DSC’ refers to Deferred Sales Charges or fees that an investor has to pay over and above the actual fund’s management fee.

A deferred sales charge is a “penalty” that the investor has to pay if and when the investor decides to withdraw his/her money. Often it can be as much 6% of the original amount of the investment.

For instance, take an investor who buys ,000 of a mutual fund with a deferred sales charge. Let’s say, the market as a whole does well over the course of a year but this particular fund loses 10%. Not surprisingly, the investor wishes to withdraw his money due to the fund’s poor performance. If the investor withdraws his money, he will be hit with a penalty and his investment will be further depleted upon withdrawal. Assuming a 5% penalty on the original investment, the investor is left with ,500 or a loss of ,500.

Interesting enough, while the investor winds up with a loss of 15%, the fund company actually does quite well. First, over the course of the year it earns a management fee. In Canada, the average management fee for mutual funds is 2.5-3.0%. So assuming a fee at the low end of 2.5%, the fund company makes 0. It then makes another 0 from the deferred sales charge.

All in, the fund company makes 0. Not a bad pay day for a fund that just underperformed the market.

Of course, the investor could limit his losses by keeping his funds invested with the mutual fund company. In this way, he would save the 0 in deferred sales charge. That would make the fund company very, very happy. Indeed, the fund companies are counting on it. They know that most investors are unlikely to move their investments out if they are forced to pay a penalty.

It really is quite incredible that the big banks are able to get away with this kind of unethical behaviour. In fact, many funds sold by bank financial advisors fall into this category. Unfortunately, the average investor just does not know where to look for pricing information. It certainly is not well publicized by the fund companies for obvious reasons. And unfortunately, our Canadian government has no interest in exposing the mutual fund industry for what it is, unlike Australia or Britain where mutual funds are much better regulated.

The Deferred Sales Charge is just one more way for the Canadian Mutual Fund companies to keep fees hidden from their customers.
